allow_unauth in /kolab/etc/kolab/kolab_smtpdpolicy.conf was set to 0, 
changed it to 1, followed by:
/kolab/sbin/kolabconf
/etc/init.d/kolab stop
/etc/init.d/kolab start

It is working now.
